My AD said that it was designed so that teams could switch easier, but only in conditions like one team that had won Class S over 10 years in a row, so they were going to move up to D1 or D2, or Manchester West was going to move down in a couple of sports because they were doing very poorly for a long period of time. Unfortunately, they seemed to have decided to automatically move a couple teams who don't need moving. I heard that our team will be moved to D1 (not confirmed), and Bow will be moved to D3.

So does this apply to all sports? If so then I'd imagine the BG football will be moving up to Div. 1 since they have no competition (as far as I know) in their current division and can beat most of the Div 1 or Class L teams.

Yes, it is in effect for all sports. It makes more sense for purely team sports so they have competition, but it defeats the point of being the best given the number of athletes you are given to work with.
For example, if Mascenic had been moved to D1, they would look like a below average D1 team with a couple good runners, and they would get no credit for producing the highest number of top runners from their pool of students (ignoring the fact that they are almost all from one family). Thats whats great about having the classes, and then the MoC, so that you get recognized once for having the best team among schools on an equal footing, but then the top schools all get to compete with each other. So we already have a system which works well, its the other sports that should just create their version of a MoC.
